What is liquidity risk?
Liquidity risk is the risk of being unable to meet one’s financial obligations when they come due, either not at all but also not without taking unacceptable losses. This type of risk typically shows up in two ways: funding liquidity risk (if a firm is unable to raise cash or refinance liabilities when it is needed) and market liquidity risk (if the company can’t sell assets quickly or at fair value to raise cash when needed).
The Bank for International Settlements’ Principles for Sound Liquidity Risk Management sets a global standard: a good liquidity risk management framework needs “sufficient liquidity, including a cushion of unencumbered, high quality liquid assets, to withstand a range of stress events.” The phrasing is the key: managing liquidity risk means having cushion within a framework, not necessarily an idle, permanent stockpile of cash or liquidity.
Where does liquidity risk come from?
Three fault lines typically cause most corporate liquidity crises:
Funding concentration
Relying on one bank, one lender, one currency, or one dominant customer for material funding is a binary bet. Deloitte’s 2024 Global Corporate Treasury Survey found treasury professionals “almost unanimously” selected liquidity risk management as critical, yet funding concentration remains common.
Timing mismatches between receivables and payables
Many SMEs are frequently in liquidity trouble but not necessarily insolvent, but simply running a significant mismatch between receivables and payables, extending the cash conversion cycle to a point where it becomes critical: The Bank of England’s July 2025 Financial Stability Report confirms SME commercial loan arrears have been rising, and “SMEs with fewer financing options” face real problems if credit tightens.
Covenant trigger exposure
Credit facilities often include financial maintenance covenants: minimum interest coverage, maximum leverage ratios. If a company breaches one, its lenders can demand immediate repayment and turn an operational issue into an acute liquidity crisis.
The liquidity ratios that matter (and where they fall short)
Static liquidity ratios are one of the key indicators CFOs, analyst, and lenders look at before digging deeper, because they reveal a snapshot indication in a single variable how a company is doing from a liquidity perspective:

Why static snapshots miss forward-looking shocks
A key caveat with those three ratios is that they are all backward-looking based on a single day snapshot or observation and they don’t indicate anything for the next 30, 90, or 180 days.
For example, a company with a healthy 1.8 current ratio can still hit a liquidity crisis if a major customer delays payment, an FX shock erodes foreign-currency holdings, or a covenant gets tripped by a one-quarter earnings miss.
The AFP’s 2026 Liquidity Survey found about 75% of organisations maintain a formal investment policy for short-term cash — but the real question isn’t how much cash to hold. It’s what committed access to liquidity you can activate when needed. For treasury teams managing liquidity buffers, the distinction between static reserves and dynamic access is critical.
Stress testing: where static ratios fall short
Liquidity stress testing is forward-looking. It asks: “Under this adverse scenario, do we have enough liquidity to raise from cash, receivables, and committed funding lines in order to keep meeting obligations?”
Designing effective stress scenarios
Suitable stress testing scenarios tend to fall into two buckets:
- Institution-specific shocks: A major customer defaults, a key funding bank withdraws a facility at renewal, or a credit rating downgrade triggers covenant breaches.
- Market-wide shocks: An FX shock devalues foreign-currency holdings, a sharp interest rate spike increases refinancing costs, or a market freeze prevents access to commercial paper markets.
Best practice typically tests (at least) three horizons:

Measuring against committed lines, not fixed cash balances
When a stress test is applied, the metric that matters under stress is:
Available liquidity = Cash on hand + Undrawn committed facilities + Risk-adjusted receivable inflows − Stress outflows
This approach, measuring available credit facilities rather than cash on hand, is how rating agencies assess corporate liquidity. S&P Global’s liquidity methodology for corporate issuers for example defines five liquidity descriptors — Exceptional, Strong, Adequate, Less Than Adequate, and Weak — and assesses “Adequate” liquidity as ratings-neutral, requiring a company to demonstrate that its sources of liquidity cover its uses and that it can absorb a moderate level of stress.
Committed revolving facilities are treated as a primary source of liquidity in this assessment. For most investment-grade corporates, maintaining meaningful headroom between sources and uses across a 12-month forward horizon is the practical standard. Cash flow forecasting is the input that makes this work.
Building a contingency funding plan
A contingency funding plan (CFP) is a documented, board-approved strategy for maintaining liquidity when primary funding sources get disrupted. It’s a tested playbook that exists before any crisis ever materialises.
The four key components of an effective CFP
1. Diversified funding sources
Map every available funding option: bilateral and syndicated revolving credit facilities, trade finance lines, bond market access, asset-backed facilities, shareholder funding. The BIS Principles for Sound Liquidity Risk Management explicitly require “effective diversification in the sources and tenor of funding.”
2. Committed-but-undrawn facilities
The revolving credit facility is the core of efficient liquidity risk management without excess cash. A lender commits funds for a commitment fee, usually a fraction of what holding that cash would cost. You pay only when you draw. Under stress, you draw.
3. Early warning trigger points
Define metrics that signal liquidity deterioration: cash coverage drops below thresholds, covenant headroom shrinks, receivables collection days stretch out. Triggers should be both internal (operational metrics) and external (credit market conditions, counterparty credit quality).
4. Escalation protocol
Document who decides to act, when they can, and what actions they take. An example: Treasury monitoring leads to CFO awareness. Then the ALCO (Asset and Liability Committee) convenes, the board gets notified and the facility is activated. Critically, this protocol must be rehearsed, not merely documented.

Resilience without overcapitalising: a practical path
The gap between panic and preparedness, for any CFO managing corporate liquidity, comes down to five things:
1. Map your liquidity exposures
Find the actual sources of risk. Where’s funding concentrated? What does your receivables profile look like? Which covenants have the tightest headroom? Do you have material FX exposures that create cash flow mismatches?
2. Run three stress scenarios quarterly
Test an idiosyncratic shock, a market-wide shock, and a combined scenario over 30, 90, and 180 days.
3. Size committed facilities to your worst-case scenario
Stress test outputs tell you how large your undrawn facilities need to be. This is not a cash target — it is a facility-size target.
4. Document trigger points and escalation protocol
Set levels based on stress test outputs. Assign each trigger to a named owner. Rehearse the escalation path before any stress event occurs.
5. Review quarterly
Liquidity risk moves. Covenant headroom changes with earnings. FX rates shift. Facility terms expire. A quarterly review cadence is the minimum viable practice for any UK corporate treasury of material size.
